BAD and BADLY

Which is gramatically correct?

"I feel badly for the family."

"I feel bad for the family."

My feeling is that the former is correct.

The second one is correct. The adjective refers to the subject "I". The
verb "feel" is one of a number of verbs, known as copular verbs, that
are usually followed by adjectives.
